The uncomfortable truth about tokenization is that we've been measuring the wrong metric. For three years, the industry has celebrated issuance numbers—how many billions of dollars in assets have been tokenized, how many funds have launched, how many institutions have dipped their toes into the blockchain waters. But here's the question that keeps me up at night: what are these tokens actually doing?

I've spent the last decade building crypto education platforms across emerging markets, and I've watched the tokenization narrative evolve from "tokenize everything" to "tokenize the right things" to now, finally, "make tokenized things useful." The $160 billion in tokenized US Treasury funds is impressive, sure. But when I look at the actual on-chain activity—the lending, the borrowing, the collateralization—I see a different story emerging. One that's far more interesting, and far more consequential for the future of finance.

The next phase of tokenization isn't about issuance. It's about utility. And the recent moves by Aave Horizon, Figure PRIME, and the mWIN fund on Morpho suggest we're crossing a threshold that most observers haven't fully appreciated.


The Distribution Phase: How We Got Here

Let me take you back to 2023, when the tokenization narrative first captured institutional imagination. BlackRock's Larry Fink called tokenization "the next evolution in markets." Franklin Templeton launched its OnChain US Government Money Market Fund. The message was clear: traditional finance was coming on-chain, and the infrastructure was finally ready.

The numbers told a compelling story. Tokenized US Treasury funds grew from essentially zero to $160 billion in under two years. That's not a rounding error—that's a genuine market shift. But here's what the headlines missed: most of these assets were sitting idle. They were tokenized, yes. They were distributed to investors, yes. But they weren't doing anything. They were digital certificates of deposit, not active participants in the DeFi economy.

The distribution phase was about proving that assets could be tokenized. The utility phase is about proving that tokenized assets can work.

This distinction matters more than most people realize. When I audit projects for my education platform, I see the same pattern repeated: teams obsess over the tokenization mechanics—the smart contracts, the custody arrangements, the compliance frameworks—but they rarely think about what happens after the token exists. What can you do with it? Where can you use it? What problems does it solve that a traditional security doesn't?

The answer, until recently, was "not much." Tokenized funds were beautiful, compliant, and inert. They sat in wallets like digital trophies, waiting for someone to figure out the next step.


The Utility Phase: What's Actually Changing

The shift from distribution to utility is happening right now, and it's happening through one specific use case: using tokenized assets as collateral in DeFi lending protocols.

Consider the numbers. Aave Horizon, the institutional arm of one of DeFi's largest lending protocols, has accumulated over $250 million in total value locked. Figure PRIME, which focuses specifically on tokenized credit as collateral, has grown by over $200 million this year alone. And mWIN, a tokenized fund issued by Midas and managed by Wellington Management, is now being used as collateral on Morpho to support PayPal's PYUSD stablecoin loans.

These aren't experiments. These are live markets with real money flowing through them. And they represent something fundamental: tokenized assets are finally becoming productive.

The mWIN case is particularly instructive. Here's what's happening: mWIN is a tokenized fund that invests in investment-grade CLOs and other asset-backed credit, currently yielding around 6.9%. Investors buy mWIN tokens, which represent their share of the underlying portfolio. But instead of just holding these tokens and collecting yield, investors can now deposit them as collateral on Morpho and borrow PYUSD against them.

This creates a fascinating economic dynamic that I call "yield stacking." The investor keeps their exposure to the underlying credit portfolio—they still earn that 6.9% yield. But they also gain access to stablecoin liquidity, which they can deploy elsewhere in DeFi. They're earning yield on their assets and using those same assets to access additional capital. It's leverage, but it's leverage backed by real, income-generating assets rather than speculative tokens.

The implications are profound. In traditional finance, this kind of arrangement would require a securities lending agreement, a prime brokerage relationship, and a mountain of paperwork. On-chain, it's a few smart contract interactions. The efficiency gain isn't incremental—it's transformative.


The Technical Reality: Why This Is Harder Than It Looks

Now, I need to pause here and inject some technical reality, because the enthusiasm around utility tokenization is running ahead of the infrastructure. The gap between DeFi's expectations and traditional finance's operational reality is the single biggest risk in this entire narrative.

Here's the problem: DeFi protocols are designed for assets that trade 24/7 with instant settlement. When you post ETH as collateral on Aave, the protocol can liquidate your position in minutes if the price drops. The oracle updates continuously, the market is always open, and the liquidation mechanism is automated and immediate.

Tokenized credit assets don't work that way. The underlying bonds trade during traditional market hours. The NAV is calculated periodically, not continuously. Redemptions take time—mWIN offers T+1 redemption, which is fast by traditional standards but glacial compared to DeFi's expectations.

This creates what I call the "liquidation time mismatch." DeFi liquidates in minutes. Traditional credit settles in days. Tokenization doesn't bridge this gap—it just makes it more visible.

Let me walk through a concrete scenario. Imagine a borrower deposits $1 million worth of mWIN as collateral and borrows $500,000 in PYUSD. The loan-to-value ratio is 50%, which seems conservative. But then the underlying credit portfolio takes a hit—maybe a CLO tranche gets downgraded, or market volatility drives the NAV down 10%. Suddenly, the collateral is worth $900,000, and the LTV has risen to 55%.

In a normal DeFi context, the protocol would liquidate the position. But how do you liquidate a tokenized fund? The secondary market is thin. The redemption process takes a day. The protocol has to decide: force a redemption at the current NAV (which might be stale), sell on a thin secondary market (which might mean accepting a discount), or wait and hope the position recovers (which exposes the protocol to credit risk).

This is the fundamental tension at the heart of utility tokenization. The assets are real, the yields are real, but the operational mechanics don't align with DeFi's assumptions.

The mWIN team has tried to address this through what they call "native on-chain issuance." Instead of tokenizing an existing fund after the fact, they've designed the fund from the ground up for on-chain use. They've built in daily T+1 minting and redemption. They've established multiple competitive liquidity sources rather than relying on secondary market depth. And when Sentora, the market curator, set up the Morpho market, they spent considerable effort analyzing historical NAV data, market stress events, liquidity profiles, and redemption mechanisms to set appropriate parameters.

These are thoughtful solutions, but they're not complete solutions. The fundamental mismatch between DeFi's minute-level liquidation expectations and traditional credit's day-level settlement reality remains. It's been mitigated, not solved.


The Standards Gap: Distribution vs. Collateral

This brings me to what I consider the most important insight from the recent developments: assets built for distribution and assets built for collateral use require fundamentally different standards.

When you're building a tokenized fund for distribution, your priorities are clear. You need regulatory compliance, efficient subscription and redemption processes, and a clean investor experience. The token is essentially a wrapper around a traditional fund structure—it makes the asset more accessible, but it doesn't change its fundamental nature.

When you're building an asset for use as collateral, everything changes. You need frequent, reliable, oracle-readable valuations. You need fast redemption mechanisms that can respond to liquidation events. You need liquidity sources that can absorb forced sales. You need legal structures that support on-chain transfer of ownership. And you need risk parameters that account for the operational realities of the underlying assets.

These are different design problems, and the industry hasn't fully recognized this yet. Most tokenized assets are still being built for distribution, then awkwardly repurposed for collateral use. The results are predictable: mismatched expectations, operational friction, and hidden risks.

The mWIN approach—building natively for on-chain use from day one—is the right direction. But it's one project. The industry needs standards, not just examples.


The Market Signal: What Aave and Figure Tell Us

The market is starting to vote with its feet. Aave Horizon's $250 million in TVL and Figure PRIME's $200 million in growth aren't just numbers—they're signals that institutional capital is beginning to see the utility thesis as real.

Aave's entry is particularly significant. Aave is one of the most battle-tested protocols in DeFi, with years of experience managing collateral risk. When Aave creates a dedicated institutional arm focused on tokenized collateral, it's not a speculative bet—it's a strategic commitment. The team has clearly done the analysis and concluded that this is where the market is heading.

Figure PRIME's focus on tokenized credit is equally telling. Figure has been working on blockchain-based credit markets for years, and their decision to double down on collateralized lending suggests they see real demand from borrowers who want to unlock the value of their credit portfolios without selling them.

But here's what the market data doesn't tell you: the concentration risk. The $160 billion in tokenized Treasury funds is dominated by a handful of issuers. BlackRock's BUIDL and Franklin Templeton's BENJI account for a significant portion of the total. If these assets start flowing into DeFi as collateral, the concentration risk becomes systemic. A single issuer's operational issue could cascade through multiple lending protocols.

The market is also still small relative to what it could become. $250 million in Aave Horizon is meaningful, but it's a rounding error compared to the trillions of dollars in traditional collateralized lending markets. The growth trajectory is encouraging, but the base is still tiny.


The Regulatory Elephant

I can't write about tokenized assets as collateral without addressing the regulatory question, because it's the factor that could either accelerate or derail everything.

The mWIN structure—a tokenized fund managed by Wellington, custodied by Northern Trust, and used as collateral for PayPal's PYUSD loans—is about as compliant as a DeFi arrangement can get. Every participant is a regulated entity. The fund structure is designed to satisfy securities laws. The custody arrangement meets institutional standards.

But here's the uncomfortable question: does this compliance actually protect anyone in a crisis?

Consider the Howey test. mWIN clearly involves investment of money in a common enterprise with an expectation of profits from the efforts of others. It's a security. That means it's subject to SEC registration requirements, disclosure obligations, and trading restrictions. When this security is used as collateral in a DeFi protocol, the regulatory framework becomes murky.

Is the DeFi protocol facilitating unregistered securities lending? Is the collateral arrangement subject to rehypothecation rules? What happens when a liquidation requires transferring a security to a party that hasn't completed KYC?

These aren't hypothetical questions. They're the kind of issues that keep compliance officers awake at night. And they're the reason why the utility tokenization narrative could stall despite strong market fundamentals.

The industry needs regulatory clarity, but it also needs to recognize that clarity might come with constraints. The fully permissionless, anonymous DeFi vision doesn't align with the requirements of institutional-grade tokenized assets. The future is likely to be a hybrid: permissioned pools, whitelisted participants, and compliance-aware protocols.


The Governance Question: Who Decides?

There's another layer to this that doesn't get enough attention: governance. When tokenized assets enter DeFi protocols, who makes the decisions about how they're treated?

Morpho uses on-chain governance, but the parameters for RWA collateral markets—loan-to-value ratios, borrowing caps, oracle assumptions, liquidation paths—require specialized knowledge that most token holders don't possess. In practice, this means a small group of experts (like Sentora) makes the critical decisions, and the broader community ratifies them.

This creates what I call "two-track governance." On-chain, the protocol operates through transparent, community-driven processes. Off-chain, the asset managers and custodians make decisions that fundamentally affect the protocol's risk exposure. Wellington decides how to manage the underlying credit portfolio. Northern Trust decides how to handle custody issues. These decisions are invisible to the DeFi community, but they have direct implications for protocol solvency.

The potential for conflict is obvious. What happens if Wellington decides to change the fund's investment strategy in a way that increases risk? What if Northern Trust faces operational issues that delay redemptions? The DeFi protocol has no visibility into these decisions and no ability to influence them.

This is the central governance challenge of utility tokenization. The assets are on-chain, but the control remains off-chain. And until this gap is addressed, the "decentralized" part of DeFi is somewhat illusory when it comes to RWA collateral.


The Contrarian View: What Could Go Wrong

Let me play devil's advocate for a moment, because the utility narrative has a seductive quality that worries me.

The "yield stacking" dynamic I described earlier—earning yield on your assets while borrowing against them—is powerful, but it's also a leverage amplifier. In a rising market, this creates a virtuous cycle: asset values increase, borrowing capacity expands, more capital enters DeFi, asset values increase further. But in a falling market, the cycle reverses with equal force. Collateral values decline, liquidations trigger, forced selling depresses prices further, more liquidations follow.

The traditional financial system has experienced this dynamic many times. It's called a margin call spiral, and it's one of the most dangerous dynamics in finance. The question is whether DeFi's automated liquidation mechanisms make it better or worse.

There's also the oracle problem. Tokenized credit assets don't have continuous market prices. Their NAV is calculated periodically, often by the fund administrator. This creates a single point of failure: if the NAV calculation is delayed, manipulated, or simply wrong, the entire collateral system is compromised. The industry hasn't adequately addressed this risk.

And then there's the systemic risk that nobody wants to talk about. If multiple tokenized funds face simultaneous redemption pressure—say, during a market panic—the resulting sell-off could cascade through the lending protocols that accepted them as collateral. The interconnectedness that makes DeFi efficient also makes it fragile.

I'm not saying these risks are fatal. I'm saying they're real, and the industry's enthusiasm for the utility narrative is outpacing its understanding of the risks.


The Path Forward: What Needs to Happen

So where do we go from here? I see three critical developments that need to occur for utility tokenization to reach its potential.

First, we need standards. The industry needs to develop clear, agreed-upon standards for what constitutes a collateral-ready tokenized asset. This includes valuation frequency, redemption mechanisms, liquidity requirements, and legal structures. The mWIN approach is a good starting point, but it needs to be codified and adopted more broadly.

Second, we need better oracle infrastructure. The current approach to valuing tokenized credit assets is too fragile. We need multiple independent valuation sources, mechanisms for detecting and responding to stale or manipulated data, and clear protocols for handling valuation disputes.

Third, we need regulatory clarity. The SEC and other regulators need to provide guidance on how tokenized securities can be used in DeFi protocols. This won't be easy, and the initial guidance might be restrictive, but uncertainty is worse than restriction. The industry needs to know the rules of the game.

Finally, we need to change how we measure success. The industry has been fixated on issuance numbers—how many billions have been tokenized. But the real metric should be usage: how many tokenized assets are being used as collateral? How much stablecoin liquidity is being borrowed against them? How much economic activity are they enabling?

The question isn't "how much has been tokenized?" It's "how much tokenized collateral is securing loans?"


The Bottom Line

The tokenization narrative has entered a new phase, and it's more interesting—and more consequential—than anything that came before. The shift from distribution to utility represents a genuine maturation of the industry, a move from proving that assets can be tokenized to proving that tokenized assets should be used.

The early numbers are encouraging. Aave Horizon's $250 million, Figure PRIME's $200 million, and the mWIN experiment on Morpho all suggest that institutional capital is beginning to embrace the utility thesis. The yield-stacking dynamic is genuinely compelling, and the efficiency gains over traditional finance are real.

But the technical and regulatory challenges are equally real. The liquidation time mismatch, the oracle fragility, the governance gaps, and the regulatory uncertainty all represent significant obstacles that could derail the narrative if not addressed.

I've been in this industry long enough to know that narratives can shift quickly. The utility tokenization story could be the next big thing, or it could be another false dawn. The difference will be determined by whether the industry can solve the hard problems—not just the easy ones.

Trust the process, but verify the code. The utility phase of tokenization is here, but it's not finished. The next twelve months will tell us whether this is a real transformation or just another chapter in crypto's long history of overpromising and underdelivering.

I'm cautiously optimistic. The fundamentals are better than they've ever been. The participants are more sophisticated. The technology is more mature. But the hard work is just beginning.

The question isn't whether tokenized assets can be useful. It's whether we can build the infrastructure to make them useful safely. And that's a question that doesn't have an easy answer.
